My reasoning was this:

The damage caused by Ghostly Strike is currently 125% of weapon damage.

That damage (wpn*125%) is being increased by 40%, or (wpn*125%)*40%. Blizzard usually says "increases BONUS damage of X by..." however in this case it looks to be total damage. So the 125% original damage will be increased by 40%, according to how I read it.
