Personally I think it's a great idea because it adds tons of new possibilities for appearances. It will especially be beneficial to roleplayers. But as for a system on how it will work, I think it would be a good idea to just have it so that you can only make your armor look like a piece lower in item level than the current top item level. So you wouldn't be able to make any of your armor look like Fireland's gear for example. At the same time though, I wouldn't be at all surprised if Blizzard did go the path of making you possess a piece of armor to look like it. That would probably be where void storage gets its most use anyway, so they'll probably end up going hand in hand.

This has already been confirmed. The mechanism will be that you will submit two pieces of armor to the transmogrifier NPC, he will then alter the target to look like the source while retaining it's stats. So indeed you cannot do this with armor you don't own.
Well somewhat, I don't think it will bind an item but they did say it will not destroy either piece, so presumably you could borrow an unused BoE item from a guildie, transmog it's look and give it back.
